The owners of companies are shareholders. The people who control the company day to day are managers. In large companies, in particular, there is a divorce between ownership and control, i.e the people who run the business are not the owners. This can lead to conflicting objectives therefore inefficiency. Managers often have considerable freedom in their decision taking. They may then pursue their won objectives and try to maximize their won utility rather than profit. Managerial objectives may include:
- increasing their salary - this may or may not be linked to profit (it is often linked to sales rather than profit)
- increasing the number of employees -this makes managers feel more powerful and important
- investing - this again makes managers feel more powerful
- getting additional benefits, e.g.a big office, first class travel, a bigger car
In order to improve efficiency, it is often likely to link the objectives between the firm and the manager.
