A.Budget Sets.
Consider a consumer who possesses a given amount of money,I.
Suppose that he allocates these funds on for the consumption of two goods,X and Y.
The budget constraint is the expression that says that a consumer can not spend more money than he has.
When there are two goods,X and Y,is the budget constraint is given by:
Px X + Py Y =/< I
Every combination of X and Y that satisfies the above constraint is affordable by the consumer.
OBSERVATIONS:
1.If the consumer spends all his money,the budget constraint becomes
Px X + Py Y =/< I
This will happen if he prefers more to less.
2.If the consumer spends all his money on Y,he will purchase
Y = I/Py
3.If the consumer spends all this money on X,he will purchase
X = I/Px
4.Solving the budget constraint for Y yields:
Y = I/Py - (Px/Py) X
If the consumer increases consumption of X by one unit,he must reduce consumption of Y by units.
